The future is highly uncertain, with potential challenges in growth, inflation, and geopolitics, making diversification crucial.

Most investors are unknowingly underdiversified. A traditional 60/40 portfolio is 98% correlated to the stock market, potentially exposing investors to more risk than they realize. The S&P 500 historically experienced extended periods of underperformance, including:

1\. Underperforming cash from 1966 to 1982 during inflationary times

2\. A 0% average return from 1929 to 1949

3\. A lost decade prior to the recent 15-year bull market

Historical bear markets often started with high valuations. Given current high valuations, we may be on the verge of another challenging period for U.S. equities.

Risk parity seeks to offer a more diversified allocation than conventional mixes. By spreading risk across global equities, Treasuries, TIPS, and commodity producers and gold, investors can maintain a low-cost, tax-efficient passive mix seeking:

1\. Equity-like long-term expected returns

2\. Lower risk than stocks

3\. Reduced risk of a lost decade

# Tech Falls From Three Sigma. Credit Is the Vote That Counts.

### *XLK/SPY drops to +1.92 sigma in eleven sessions, JNK/GOVT slips but holds above +1.0 sigma, and eleven comparable credit slips say the level, not the month, is the signal.*

**MICHAEL A. GAYED, CFA**

OCT 21, 2026

**KEY HIGHLIGHTS**

- XLK/SPY fell from +3.12 sigma on October 2 to +1.92 sigma on October 19, a drop of 1.2 sigma in 11 sessions, while the S&P 500 ended Monday 1.5% below its October 13 level.
- JNK/GOVT logged a second negative month at -1.65% but its level is +1.21 sigma. In 11 prior episodes with the same pattern, the S&P 500 rose a median 4.2% over three months, against 4.3% for all periods since 2015.
- Utilities versus the S&P 500 ended an eleven-week negative streak on the weekly series, with four-week momentum at +3.24% on October 16, and Run #33 scored six for six on its forward calls.
- Energy is now the clear relative leader: XLE/SPY is +1.47 sigma, up 5.39% on the month, with WTI near $104 and the Fed meeting October 27 and 28.

## Previously on Leaders-Laggards

Run #33 published October 16\. Scoring its six forward calls against Monday, October 19 close, computed from yfinance daily closes. Definitive scoring lives in the Forward Call Scorecard, which holds the canonical ledger.

- XLK/SPY 1M return turns negative: read -2.42%. \[CORRECT\]
- JNK/GOVT 1M return stays negative for a second month: read -1.65%. \[CORRECT\]
- XLU/SPY 4W ROC stays positive on the weekly series: read +3.24% on the October 16 weekly close. \[CORRECT\]
- TLT/SPY Z-score stays below -1.5 sigma: read -1.68 sigma. \[CORRECT\]
- XLE/SPY Z-score stays above +1.0 sigma: read +1.47 sigma. \[CORRECT\]
- XLY/SPY Z-score stays below -2.0 sigma: read -2.15 sigma. \[CORRECT\]

Six of six, and a carry-over resolved. Run #32 called for the utilities negative streak to reach eleven weeks, and Run #33 scored it as a provisional miss pending Friday. The October 16 weekly close at +3.24% confirms the miss: the streak ended at eleven negative weekly readings on the series computed this run.

The honest continuity note is on credit. Run #33 wrote that credit "no longer confirms the risk-on read" after JNK/GOVT printed its first negative month. That was the correct flip condition under the rule set from Run #32, but this run's evidence says it was too early to treat it as a regime change. The ratio level moved only from +1.29 to +1.21 sigma. What I am changing this week is the weight: the monthly slip is a warning, and the level is the line. The earlier edition is [Run #33](https://www.leadlagreport.com/tech-slips-from-three-sigma-as-credit-turns-and-the-utilities-streak-ends/), and the credit flip condition was set in Run #32 in the same archive at [leadlagreport.com](https://www.leadlagreport.com/).

## Streak tracking

- XLU/SPY: eleven-week negative streak ended October 16; 4W ROC +3.24%, prior week -3.64%.
- XLK/SPY: leadership fell from +3.12 sigma on October 2 to +1.92 sigma; the month turned negative at -2.42%.
- JNK/GOVT: second consecutive negative one-month return at -1.65%; level +1.21 sigma.
- TLT/SPY: laggard streak extended at -1.68 sigma, 1Y -21.82%.
- XLE/SPY: leader streak extended; +1.47 sigma, 1M +5.39%.

## The Thesis: A Pause Until Credit Breaks

Tech relative strength lost 1.2 sigma in 11 sessions. That sentence reads like the start of a regime change, and it is the sentence most of the market will react to this week. The ratio of the Technology Select Sector SPDR (XLK) to the S&P 500 ETF (SPY) peaked at +3.12 sigma against its own three-year history on October 2 and closed October 19 at +1.92\. Over the same stretch the one-month return on XLK slid to -1.81% while SPY gained 0.63% and XLE gained 6.05%.

My argument is narrower than the headline. The tech fade is a pause, not a verdict, because the variable that decides whether a pause turns into a regime change did not break. JNK/GOVT, the ratio of the high yield bond ETF to the Treasury ETF, is still +1.21 sigma. It would have to fall 4.26% from here to touch zero sigma. Until it does, the credit market is still saying that risk assets are being financed, and a tech fade inside a financed market has a very different history from one inside an unfinanced market.

The market backdrop gives the pause real stakes. Friday, October 16, the S&P 500 fell 1.09% to 7,659.44 per [Schwab](https://www.schwab.com/learn/story/stock-market-update-open?ref=leadlagreport.com), confirmed by [FRED](https://fred.stlouisfed.org/data/SP500.txt?ref=leadlagreport.com), and the Nasdaq Composite fell 2.15%. Monday the S&P 500 rose 0.4% to 7,690.73 and the Nasdaq rose 1.1%, but per [AP](https://apnews.com/article/wall-street-stocks-dow-nasdaq-5aec11ee466841cc2a69b2d23ab77f0e?ref=leadlagreport.com) most stocks outside AI and tech fell, and the Dow closed 0.1% lower. The index is 1.5% below its October 13 close of 7,805.45 per FRED, and the leadership under it changed hands inside a week.

![Z-scores for XLK/SPY, JNK/GOVT and XLE/SPY since April](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_orig_three_lines-2.png)

*Tech is fading, energy is rising, and credit is the swing vote. The three Z-scores tell the rotation story in one picture. Source: yfinance, through October 19, 2026.*

The rotation is not broadening. I measured the average absolute Z-score across the 11 sector ratios against SPY, and it stands at 1.68, essentially unchanged from 1.70 on October 15 and down from 2.07 on October 7\. Tech lost ground, energy gained it, and the dispersion of leadership stayed wide. Ten of the 11 sector ratios sit beyond 1 sigma, either side. That is a tape where leadership is stretched at both ends and the middle is empty, which is the opposite of a healthy broadening.

One more original computation, with a modest claim. I correlated the daily percent change in XLK/SPY with the daily change in the ten-year Treasury yield from the yfinance ^TNX series. Over the last 20 sessions the correlation is +0.33, against +0.06 over the last 60 sessions and +0.09 over the last three years. A positive reading means tech outperformed on days yields rose, which is the opposite of the textbook duration trade. It does not prove anything about cause, but it says the recent tech weakness has not been a simple rate story. CNBC described the prior week's selloff as an AI-related rout, which is a better fit with the numbers than a pure rates story.

## What the Extremes Imply

The useful question is not whether tech faded. It is what happens next when a three-sigma leader fades. I searched the XLK/SPY history from 1999 for every episode where the three-year Z-score peaked at or above +2.5 sigma within a ten-session window, then fell by at least 0.9 sigma while staying above +1.0 sigma, and de-clustered the episodes at 63 sessions. That produced nine episodes, and today would be the tenth.

![XLK/SPY three-month forward relative return after a fade from +2.5 sigma](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_orig_xlk_episodes-2.png)

*Tech beat the index in 6 of 9 episodes over the next three months, with a median relative gain of 1.7 points. Source: yfinance, 1999 to October 19, 2026.*

Tech beat SPY over the next 63 sessions in six of the nine episodes, with a median relative gain of 1.73 percentage points and a mean of 1.53\. The three losses were November 2007 (-5.93 points), April 2012 (-1.16) and June 2026 (-0.67). The sample is small and I would not bet a portfolio on it. But it removes the lazy conclusion that a fade from three sigma is a sell signal on tech. It is a signal that the easy part of the move is over, and the base rate for what follows is mildly positive.

Credit gets the same treatment. I identified every day since 2012 when JNK/GOVT was at or above +1.0 sigma and its 21-day return was -1.5% or worse, de-clustered at 63 sessions. There are 11 episodes: March 2017, August 2017, November 2017, March 2018, October 2018, April 2022, August 2024, December 2024, April 2025, October 2025 and February 2026.

![S&P 500 three-month forward return and worst drawdown after a credit slip at +1 sigma](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_orig_credit_episodes-2.png)

*Credit slips at +1 sigma rarely end rallies, but 3 of 11 hid an 8%+ drawdown. Source: yfinance, 2012 to October 19, 2026.*

The S&P 500 rose over the following 63 sessions in eight of the 11 episodes, with a median of +4.21% and a mean of +4.56%. The unconditional median since 2015 is +4.31%, and 23.6% of all 63-session windows were negative, against 3 of 11 here. Credit's own ratio was higher three months later in eight of the 11 episodes, with a median gain of +1.86%. In plain terms, a credit slip at +1 sigma carries no measurable edge over a random start date.

The risk sits in the tail. Three of the 11 episodes (October 2018, April 2022 and December 2024) saw the S&P 500 fall 8% or more at some point inside the next three months, a rate of 27%. Across all 63-session windows since 2015 that rate is 18.8%. With 11 observations I cannot call 27% against 18.8% a statistically distinct result, and I will not pretend it is. It is the reason the thesis has a falsifier and not a prediction.

## Leaders: Ratios Where the Denominator Is Losing

### XLK/SPY · Signal strength: +1.92σ Significant · RRG: lagging

![XLK/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLK_SPY-2.png)

*Plain-English:* still a leader, but down more than a full sigma in eleven sessions.

Returns: 1M -2.42% · 3M +2.57% · 6M +11.32% · 1Y +12.48%

Tech relative strength is +1.92 sigma, down from +3.12 on October 2, and the one-month return is -2.42%. The three-month return of +2.57% and six-month return of +11.32% say the trend is intact; the one-month return says it has stopped paying. RRG reads lagging because the ratio has slipped below its own six-month average while still sitting far above its three-year mean, which is the signature of a leader pausing rather than failing.

### XLE/SPY · Signal strength: +1.47σ Notable · RRG: leading

![XLE/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLE_SPY-2.png)

*Plain-English:* the cleanest leader in the table and still climbing.

Returns: 1M +5.39% · 3M +14.38% · 6M +15.09% · 1Y +39.10%

Energy moved to +1.47 sigma from +1.19 in Run #33, with +5.39% on the month, +14.38% over three months and +39.10% over a year. WTI near $103.75 per [Investopedia](https://www.investopedia.com/stock-market-today-dow-jones-s-and-p-500-10192026-12181593?ref=leadlagreport.com) and September CPI at 3.7% per [Reuters](https://www.reuters.com/markets/us/fed-rate-hike-seen-more-likely-after-inflation-data-2026-10-14/?ref=leadlagreport.com) give the move a fundamental anchor. The risk is simple arithmetic: a ratio up 39.10% in a year has already paid for a lot of bad news.

### JNK/GOVT · Signal strength: +1.21σ Notable · RRG: lagging

![JNK/GOVT ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_JNK_GOVT-2.png)

*Plain-English:* above trend on level, second straight negative month.

Returns: 1M -1.65% · 3M -0.48% · 6M +0.68% · 1Y +3.34%

High yield against Treasuries printed +1.21 sigma from +1.29, with a one-month return of -1.65%, the second negative reading after -1.19% in Run #33\. The level still sits 0.75% above the +1.0 sigma line and 4.26% above zero, which is why this edition treats it as a slip and not a regime break. Credit is the single most important ratio in the table this week and it is covered in its own section below.

### EMB/GOVT · Signal strength: +1.07σ Notable · RRG: lagging

![EMB/GOVT ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_EMB_GOVT-2.png)

*Plain-English:* above trend, with momentum rolling over.

Returns: 1M -1.76% · 3M -1.59% · 6M -0.86% · 1Y +2.18%

Emerging-market dollar bonds against Treasuries slipped to +1.07 sigma from +1.21, with -1.76% on the month and -1.59% over three. RRG moved from improving to lagging. That mirrors JNK/GOVT, which is the point: both risk-bond ratios are leaders on level and losers on momentum at the same time.

### TIP/GOVT · Signal strength: +0.84σ Weak · RRG: improving

![TIP/GOVT ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_TIP_GOVT-2.png)

*Plain-English:* mild lead for inflation-protected bonds.

Returns: 1M +0.21% · 3M -0.30% · 6M +0.07% · 1Y +0.32%

Inflation-protected Treasuries edged to +0.84 sigma from +0.65, with +0.21% on the month. The move is small, but it is the only fixed-income ratio gaining while credit slips, and it fits a September CPI of 3.7% per Reuters. It is a weak leader, not yet a signal.

### EUFN/SPY · Signal strength: +0.63σ Weak · RRG: lagging

![EUFN/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_EUFN_SPY-2.png)

*Plain-English:* a leader on level, a loser on the month.

Returns: 1M -7.88% · 3M -8.09% · 6M -6.87% · 1Y +2.79%

European financials hold a +0.63 sigma reading only because the three-year mean is low. The month is -7.88%, the worst one-month return in the table, and the quarter is -8.09%. A leader by label with the momentum of a laggard is a reading to discount.

### XLE/GLD · Signal strength: +0.57σ Weak · RRG: leading

![XLE/GLD ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLE_GLD-2.png)

*Plain-English:* energy is beating gold decisively.

Returns: 1M +12.05% · 3M +14.73% · 6M +46.64% · 1Y +66.18%

Energy against gold moved to +0.57 sigma from +0.42, with +12.05% on the month, +46.64% over six months and +66.18% over a year. Gold fell 5.35% over the month while energy rose 6.05%, so this ratio is capturing both legs. It is the cleanest expression of the inflation-impulse rotation in this edition.

## Neutral: Ratios Without a Signal

### EEM/SPY · Signal strength: +0.41σ Background · RRG: lagging

![EEM/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_EEM_SPY-2.png)

*Plain-English:* a background reading with a poor month.

Returns: 1M -6.14% · 3M -3.24% · 6M -7.82% · 1Y +2.17%

Emerging markets sit at +0.41 sigma, a background reading, with -6.14% on the month and -7.82% over six. The level is neutral, but the month is the second-worst one-month return in the table. RRG stays lagging.

### GLD/SPY · Signal strength: +0.01σ Background · RRG: improving

![GLD/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_GLD_SPY-2.png)

*Plain-English:* dead center on level, weak on the month.

Returns: 1M -5.95% · 3M -0.30% · 6M -21.51% · 1Y -16.29%

Gold against the S&P 500 is at +0.01 sigma, effectively the three-year mean, with -5.95% on the month and -21.51% over six. Spot gold was about $4,181 early Monday per [ATFX](https://www.atfx.com/en/analysis/market-news/20261019-daily-market-highlight?ref=leadlagreport.com). A neutral level after a 21% six-month slide says the damage is behind the ratio, not in front of it.

### LQD/GOVT · Signal strength: -0.25σ Background · RRG: improving

![LQD/GOVT ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_LQD_GOVT-2.png)

*Plain-English:* investment grade slipped from slight leader to slight laggard.

Returns: 1M -1.10% · 3M -1.37% · 6M -1.86% · 1Y -2.05%

Investment-grade credit slipped to -0.25 sigma from +0.05, crossing from slight leader to slight laggard, with -1.10% on the month. High yield is still +1.21 sigma while investment grade has crossed zero, a pairing that points to rate sensitivity more than default fear.

### XLV/SPY · Signal strength: -0.46σ Background · RRG: leading

![XLV/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLV_SPY-2.png)

*Plain-English:* neutral on level, quietly leading on momentum.

Returns: 1M +4.06% · 3M +5.88% · 6M +9.71% · 1Y +6.89%

Health care is at -0.46 sigma, neutral, with +4.06% on the month and +5.88% over three. RRG reads leading. It is the quiet defensive winner, gaining on momentum without the extreme level readings that would make it a signal.

## Credit Confirmation: JNK/GOVT

Credit is the swing vote and it is split. The level of JNK/GOVT is +1.21 sigma, 0.75% above the +1.0 sigma line, with -1.65% on the month. EMB/GOVT is +1.07 sigma with -1.76% on the month. LQD/GOVT slipped to -0.25 sigma. Inflation-protected TIP/GOVT edged up to +0.84 sigma. Four credit-adjacent ratios, four different stories, and the common thread is rates: the ten-year closed near 5.15% Monday per [Investopedia](https://www.investopedia.com/stock-market-today-dow-jones-s-and-p-500-10192026-12181593?ref=leadlagreport.com), after touching 5.33% on Wednesday following CPI.

Run #32 set the flip condition as a first negative month, and Run #33 recorded it. The data since then argues for a more precise rule. The monthly return is a momentum read and the Z-score is a level read, and the 11-episode table shows that a momentum slip alone does not change the odds. What I will treat as a regime break from here is the level, specifically JNK/GOVT below 0.0 sigma, which is 4.26% below today's ratio. Until then, credit is a watch item with a hard line attached to it.

## Laggards: Ratios Where the Denominator Is Winning

### EFA/SPY · Signal strength: -0.99σ Weak · RRG: improving

![EFA/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_EFA_SPY-2.png)

*Plain-English:* a mild laggard that is stabilizing.

Returns: 1M -2.61% · 3M -3.70% · 6M -7.66% · 1Y -3.46%

Developed international against the S&P 500 is at -0.99 sigma, essentially unchanged from -0.98, with -2.61% on the month. RRG reads improving. A laggard that has stopped sliding relative to its own trend is early evidence of nothing yet, but it is worth tracking.

### XLB/SPY · Signal strength: -1.20σ Notable · RRG: improving

Consumer staples sit at -1.21 sigma, improved from -1.33, with +5.36% on the month. RRG reads leading. Staples are rallying in relative terms off a depressed base, a defensive bid that is consistent with health care and utilities stabilizing at the same time.

### Lumber/Gold · Signal strength: -1.21σ Notable · RRG: lagging

![Lumber/Gold ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_Lumber_Gold-2.png)

### SDY/SPY · Signal strength: -1.31σ Notable · RRG: improving

![SDY/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_SDY_SPY-2.png)

*Plain-English:* dividend payers still trail, but the month turned positive.

Returns: 1M +2.18% · 3M -3.12% · 6M -3.49% · 1Y -2.61%

Dividend aristocrats trail at -1.31 sigma, improved from -1.41, with +2.18% on the month and -3.12% over three. The month turned positive. RRG reads improving, though the six-month return of -3.49% shows how long the trend has been negative.

### IWM/SPY · Signal strength: -1.48σ Notable · RRG: lagging

![IWM/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_IWM_SPY-2.png)

*Plain-English:* small caps lose more ground, the weakest momentum in the table.

Returns: 1M -5.11% · 3M -10.52% · 6M -8.87% · 1Y -3.45%

Small caps deteriorated to -1.48 sigma from -1.34, with -5.11% on the month and -10.52% over three, the worst one-month return among the laggards. RRG reads lagging, one of seven ratios with that reading. Rate-sensitive equities are the usual first casualties of higher yields.

### XLF/SPY · Signal strength: -1.59σ Significant · RRG: improving

![XLF/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLF_SPY-2.png)

Returns: 1M -1.70% · 3M -4.99% · 6M -2.51% · 1Y -8.08%

Financials sit at -1.59 sigma from -1.64, a significant laggard, with -1.70% on the month and -4.99% over three. RRG reads improving. The ratio is not recovering, but the rate of decline is slowing.

### TLT/SPY · Signal strength: -1.68σ Significant · RRG: improving

![TLT/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_TLT_SPY-2.png)

*Plain-English:* long Treasuries keep losing to equities.

Returns: 1M -2.42% · 3M -7.97% · 6M -13.90% · 1Y -21.82%

Long Treasuries against the S&P 500 are at -1.68 sigma, with -2.42% on the month, -7.97% over three and -21.82% over a year. This was Run #33's call that the Z-score would stay below -1.5 sigma, and it did. The ten-year near 5.15% per Investopedia keeps the pressure on duration.

### XLRE/SPY · Signal strength: -1.87σ Significant · RRG: improving

![XLRE/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLRE_SPY-2.png)

*Plain-English:* a significant laggard on a ten percent quarter.

Returns: 1M -1.81% · 3M -10.51% · 6M -12.15% · 1Y -12.00%

Real estate is at -1.87 sigma, with -10.51% over three months and -12.15% over six. The quarter is among the four worst in the table. RRG reads improving, which in this framework means the decline is decelerating, not reversing.

### XLC/SPY · Signal strength: -1.97σ Significant · RRG: improving

![XLC/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLC_SPY-2.png)

*Plain-English:* communication services slipped further into laggard territory.

Returns: 1M -0.95% · 3M -3.44% · 6M -14.29% · 1Y -16.85%

Communication services deteriorated to -1.97 sigma from -1.76, now one tick from the extreme band, with -0.95% on the month and -14.29% over six.

### XLY/SPY · Signal strength: -2.15σ Extreme · RRG: improving

![XLY/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLY_SPY-2.png)

*Plain-English:* extreme laggard, with the month finally positive.

Returns: 1M +2.67% · 3M -3.88% · 6M -12.00% · 1Y -15.57%

Consumer discretionary improved to -2.15 sigma from -2.38, with +2.67% on the month and -12.00% over six. Run #33 called for the Z-score to stay below -2.0 sigma and it did, just. The month is positive, so the extreme reading is easing rather than deepening.

### XLI/SPY · Signal strength: -2.25σ Extreme · RRG: improving

![XLI/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLI_SPY-2.png)

*Plain-English:* extreme laggard, momentum improving off the lows.

Returns: 1M -2.16% · 3M -9.89% · 6M -10.99% · 1Y -4.72%

Industrials are at -2.25 sigma, unchanged from -2.26, with -2.16% on the month and -9.89% over three. RRG moved from lagging to improving. An extreme reading with improving momentum is the setup for a pause; the framework wants to see the level move before calling it more.

### XLU/SPY · Signal strength: -2.41σ Extreme · RRG: improving

![XLU/SPY ratio chart](https://storage.ghost.io/c/b8/9e/b89e006c-adc9-4384-b804-e802e23b544e/content/images/2026/10/r34_ratio_XLU_SPY-2.png)

*Plain-English:* the most extreme laggard, with the streak broken.

Returns: 1M +0.74% · 3M -10.77% · 6M -16.26% · 1Y -20.32%

Utilities remain the most extreme laggard at -2.41 sigma, with +0.74% on the month but -10.77% over three and -20.32% over a year. The weekly four-week rate of change turned positive at +3.24% on October 16, ending an eleven-week negative streak, so Run #32's call that the streak would reach eleven weeks is now confirmed as a miss. The level reading is unchanged, which means the base has formed but the ratio has not recovered.

## Lumber/Gold Scenario

Lumber/Gold is -1.21 sigma with the continuous lumber contract at 522.5 and a three-month decline of 17.7% in lumber itself, while the ratio has fallen 20.16% over three months because gold held its level better. To reach the -2.0 sigma line, the ratio has to fall a further 30.4%. That is a large move, which is the point: this is a laggard with room to run, but the scenario needs lumber or gold to move by roughly a third before the ratio is extreme. The more likely path is that Lumber/Gold stays in the -1 to -1.5 sigma zone, until the ten-year stops rising.

## The Steelman Counter-Case

The strongest case against my thesis is not that tech is about to rebound. It is that the thesis underweights what a hiking Fed does to risk assets when inflation is still accelerating. The FOMC raised the target range to 3-3/4 to 4 percent on September 16 on a [12 to 0 vote](https://www.federalreserve.gov/newsevents/pressreleases/monetary20260916a.htm), September CPI came in at 3.7% per [Reuters](https://www.reuters.com/markets/us/fed-rate-hike-seen-more-likely-after-inflation-data-2026-10-14/?ref=leadlagreport.com), and futures markets put roughly 70% odds on a December hike, per [Yahoo Finance](https://finance.yahoo.com/economy/policy/article/the-fed-was-unanimous-about-raising-rates-in-september-economic-signals-have-since-changed-184839972.html?ref=leadlagreport.com). The October odds are only 17% there, down from around 40% right after the CPI print, but December is not far away.

A bear would also point to the 11-episode table I just built and read it differently: three of 11 credit slips were followed by 8% or worse drawdowns, and the two worst, October 2018 and April 2022, happened in tightening cycles. The present is a tightening cycle. The fair answer is that the table cannot rule this out, and my thesis does not claim it can. It says the level of credit has not yet said so.

The second counter-argument is about breadth. Monday's Nasdaq bounce of 1.1% came with most non-tech stocks lower, per AP. A market whose index rises on a narrow group while the median stock falls is a market where the index understates the damage. Ten of the 11 sector ratios sit beyond 1 sigma. Tech's slide from three sigma does not end that narrowness. It only moves the leadership toward energy, which is the least diversifying leadership available.

## What Would Change My View

The dominant thesis, that tech's slide is a pause while credit's level holds, is wrong if any one of these happens on the dates given:

- JNK/GOVT Z-score closes below 0.0 sigma on any weekly close through November 20, which needs a decline of about 4.3% from the October 19 ratio.
- XLK/SPY Z-score closes below +1.0 sigma on or before November 3, about 6.4% below the October 19 ratio, which would make the fade a regime and not a pause.
- The ten-year Treasury yield closes above 5.33%, the Wednesday intraday high after CPI, before the Fed's October 28 decision.

## The Week in Context

This edition lands one week before the Fed meets again October 27 and 28, per Yahoo Finance. The Federal Reserve raised its target range to 3-3/4 to 4 percent on September 16, per [federalreserve.gov](https://www.federalreserve.gov/newsevents/pressreleases/monetary20260916a.htm). September CPI rose 3.7% from a year earlier, faster than expected, and the implied probability of an October hike rose to around 40% right after, per Reuters. By October 17 futures pricing was 17% for October and roughly 70% for December, per Yahoo Finance.

Markets: the S&P 500 closed Monday at 7,690.73, the Dow at 51,966.03 and the Nasdaq Composite at 26,430.89, per [CNBC](https://www.cnbc.com/2026/10/18/stock-market-today-live-updates.html?ref=leadlagreport.com) and AP. Schwab noted chips were down eight straight days. WTI settled near $103.66, Brent near $109.55 and the ten-year was around 5.09% to 5.15% depending on the time of day. Data in this edition runs through Monday's close, October 19.

## Forward Calls: Testable Predictions for Run #35

Six calls, each objectively scoreable against the next edition's close:

- \[XLK/SPY\] The Z-score stays above +1.0 sigma. Reasoning: the ratio needs a 6.4% drop to breach it and the nine-episode history favors a pause.
- \[JNK/GOVT\] The Z-score stays above 0.0 sigma. Reasoning: the level is 4.26% above the line and the level, not the month, is the rule.
- \[XLE/SPY\] The 1M return stays positive. Reasoning: WTI near $104 and CPI at 3.7% keep the inflation impulse alive into the Fed meeting.
- \[XLU/SPY\] The Z-score stays below -2.0 sigma. Reasoning: the streak ended but the level has not recovered, and a base takes weeks.
- \[TLT/SPY\] The 1M return stays negative. Reasoning: a ten-year near 5.1% and 70% December hike odds keep duration under pressure.
- \[IWM/SPY\] The Z-score stays below -1.25 sigma. Reasoning: small caps carry the most rate sensitivity and are the weakest on momentum.

## Notes on Method

- Z-scores are the ratio's current level against its trailing 756-session mean and standard deviation. Returns are ratio changes over 1, 3, 6 and 12 calendar months.
- XLK/SPY episode study: three-year Z peaked at or above +2.5 within 10 sessions, then fell at least 0.9 and stayed above +1.0; de-clustered at 63 sessions; forward window 63 sessions.
- JNK/GOVT episode study: Z at or above +1.0 with a 21-session return of -1.5% or worse; de-clustered at 63 sessions; forward window 63 sessions. Baseline uses all 63-session S&P 500 (SPY) windows since 2015.
- Sector dispersion is the mean absolute three-year Z across XLE, XLP, XLU, XLV, XLI, XLK, XLF, XLC, XLY, XLRE and XLB against SPY. Yield correlation uses yfinance ^TNX daily changes against daily percent changes in XLK/SPY.
- Ratios, returns and Z-scores computed from yfinance daily closes through October 19, 2026\. Utilities weekly four-week ROC uses Friday closes.
